I recommend using handbrake with these settings
iphone & ipod touch preset
MP4
change the Resoultion 480×272
h264
fps 23.976
constant quailty 20 to 25 (every video is different)
audio to stereo, 44100Hz with the bitrate of 64
subtitle burn in on (if your encoding a soft sub)
